when mistress deals damage it heals you for that amount. but if you have auchenai out every heal is converted into damage.
basicly her damaging you triggers another "heal" from her wich is then converted into damage wich triggers her "heal" wich does damage and so on. you get the point

I don't understand. Mistress takes 1 damage. So she tries to heal Hero. But Hero takes 1 damage. Shouldn't it end there? Mistress does not take anymore damage for the loop to happen.

I don't get this limit either, I mean, they obviously have to account for some limits to prevent infinite loops. I recall seeing videos of priests over fatigue to like ~ -40 health from northshires. It might not be a -life limit, but a certain number of "procs" past lethal. There was also 2 priests that cooperatively pumped a minion (double health, power word shield, double health etc.) and that capped out in the thousands before the minion.... died? reset? I don't remember, but another examples of a possible infinite/ really high number being capped.
Funny thing is that priest gets most of these weird over-kill / over-size. Auhenai / Tree of Life anyone?

i didnt understand that when it gave you healing it counted as mistress of pain doing the damage and causeing it to loop
